The Shrews lost their fight to stay in League One under Michael Jackson, who was appointed in February until the end of the season.
After failing to guide them to safety, Jackson will now make way for Mellon to take charge.
The 42-year-old steps back into management after leaving his role as Barnsley assistant boss earlier this year. Mellon's only previous role as a manager was a highly successful one at Fleetwood Town.
He played at The Hawthorns between 1993-94 and also had a spell at Kidderminster Harriers.
