The 25-year-old has followed fellow keepers Ben Foster and Boaz Myhill in committing his future to the Baggies.
Daniels is yet to make a first-team appearance for Albion but has played more than 100 matches during loan spells in England and Scotland.
Sporting and technical director Richard Garlick said: "I'm delighted Luke has agreed to sign a new deal. He has shown great loyalty to the club since he joined as a youngster and has developed into a very promising goalkeeper."
Daniels joined Albion's academy in 2004 after being released by Manchester United, signing his first professional deal in 2006.
